Trapped Collateral

Insurance-Linked Securities

Definition

Trapped collateral is investor capital that remains held in a collateral trust after a collateralized reinsurance contract, sidecar or retrocession layer's risk period has ended, because the cedent still has reserved or potential losses from events during that period. Until those losses are settled or commuted, investors cannot withdraw or redeploy the capital, and it may earn only collateral yield.

Why it matters

Trapped collateral turns a one-year contract into a multi-year commitment. For investors in funds with redemption terms, it means part of the portfolio cannot be turned into cash when others want out, which is why ILS funds use gates, side pockets or slow redemptions after major loss years.

Common misconceptions

  • •The end of the risk period is not the return of capital.
  • •Trapped collateral is not lost; part or all may be released if losses come in below reserves.
  • •Cat bonds have extension periods rather than trapped collateral, but the effect on liquidity is similar.
  • •The label is only a starting point. Investor outcomes usually depend on the governing documents, cash-flow priority, valuation policy, disclosure quality, and manager discretion surrounding the term, not just the shorthand definition used in marketing materials.

How investors apply the term

Investors usually apply this term by tying the definition back to the controlling documents and then asking which cash flows, rights, restrictions, or valuation assumptions it changes. A useful review looks at the term alongside fees, leverage, liquidity, reporting frequency, and manager discretion rather than treating it as a standalone concept.

The practical diligence test is simple: identify who benefits if the assumption is wrong, who has control when conditions change, and what evidence the investor receives after closing. Terms that cannot be reconciled to documents, cash movements, and monitoring data should be treated as marketing shorthand until proven otherwise.

Frequently asked questions

How long can collateral stay trapped?
Years, when losses develop slowly. In the Markel CATCo run-off, Markel's March 2022 8-K describes a buy-out that would 'provide tail risk cover that will allow for the return of trapped collateral to investors in the Aquilo Fund,' with Markel affiliates funding up to $50 million and paying investors about $100 million net of insurance proceeds.
Does trapped collateral show up in manager results?
Yes. RenaissanceRe's fourth-quarter 2025 release attributes lower management fees partly to 'the continued release of trapped collateral to investors' at AlphaCat.
How does it affect a fund?
A fund with trapped positions holds capital it cannot redeploy, often carried at reduced values, which matters for redemptions. Victory Pioneer ILS Interval Fund still held Alturas Re 2021-3, acquired in July 2021, at $204 thousand against $594 thousand of cost at April 30, 2026.
